Ericsson (ERIC) Q3 2026: Networks Margin Beats Range, Price Increases Lag

Summary
Ericsson's Q3 2026 Networks gross margin hit 50.3%, above guidance, on product mix and one-off IPR revenue; price increases lag and inventory rose to SEK 35.4 billion.
Ericsson's Q3 2026 results beat the company's own expectations on sales and margin, but most of the support came from items that are hard to repeat. The company published its third-quarter report for the three months ended September 30, 2026, and held its earnings call on October 15, 2026 [1][2]. Earlier analysis focused on four questions: whether network equipment deliveries would recover, whether prices could catch up with rising component costs, whether the software and services segment could hold its second-quarter gross margin peak, and whether inventory built in the second quarter would turn back into cash [3][4][5]. In the third quarter, network equipment sales rose 17% from the prior quarter, against a three-year average seasonal increase of 1%, and the gross margin landed above the company's range. The software and services gross margin slipped, and inventory rose instead of falling [1]. Overall, product mix and one-off revenue have kept component cost inflation out of the income statement for now, and management for the first time named component costs as a headwind to the 2027 gross margin [1][2].
Ericsson supplies radio access network equipment, core network software and deployment services to mobile operators worldwide, and it collects licensing fees on its patents [6]. The Networks segment, which holds the network equipment business, accounted for 65% of third-quarter sales, and the Cloud Software and Services segment accounted for 27% [1]. Gross profit depends on the gap between equipment prices and component costs, while patent licensing revenue is close to pure gross profit [6].
Networks gross margin beat the range, but price increases have not reached the P&L
Networks posted a third-quarter adjusted gross margin of 50.3%, above the 48% to 50% range the company gave in July [1][3]. The company attributed the result to a better product mix and retroactive IPR (patent) licensing revenue, partly offset by higher component costs [1]. The retroactive revenue is a catch-up payment for previously unlicensed periods; the company did not disclose the amount, and it will not recur every quarter [1][2].
The better product mix also had unusual causes. Networks services sales fell 13% year over year to about 20% of segment sales, compared with about 25% a year earlier, and management said some customers may have bought ahead of price increases [1][2]. Excluding IPR licensing revenue, and assuming that revenue is almost entirely gross profit, the segment's adjusted gross margin works out to about 45.8%. That is flat with the second quarter and about 0.4 percentage point below the year-earlier quarter [1].
Price increases are not yet visible in the income statement. Management said the company is currently relying on short-term measures such as product substitution and upselling, that price increases in multi-year contracts will take effect gradually as contracts renew, and that 2027 could be a transition year [2]. Networks adjusted EBITA was SEK 9.0 billion, compared with 7.2 billion a year earlier, and the company's fourth-quarter guidance for the Networks adjusted gross margin is 49% to 51%, again citing product mix [1][2].
The software and services gross margin slipped
The Cloud Software and Services segment reported a third-quarter adjusted gross margin of 43.5%, below 44.1% in the second quarter and 43.6% a year earlier [1][4]. Management described the margin as stable, with improved delivery performance. However, IPR licensing revenue in the segment rose 24% to SEK 0.7 billion, and excluding it, the margin works out to about 40.9%, below about 41.4% a year earlier [1].
The second-quarter view that the margin gain came from delivery efficiency did not carry into a second quarter. Segment adjusted EBITA rose from SEK 1.9 billion to 2.0 billion on higher sales and lower expenses, and the margin decline equals roughly SEK 0.1 billion of gross profit per quarter [1].
Cash flow recovered while inventory kept rising
Free cash flow before M&A recovered to SEK 4.9 billion in the third quarter, up from 0.4 billion in the second quarter, and rolling four-quarter free cash flow equaled about 11% of sales, inside the company's 9% to 12% target range [1][2][5].
Inventory did not unwind as the second-quarter plan implied. Inventory stood at SEK 35.4 billion at the end of September, about 4.7 billion more than at the end of June and about 12.0 billion more than at the end of 2025, and inventory turnover rose to 87 days [1]. Management said the build reflects higher component prices, finished goods prepared for the fourth quarter, and supply buffers [2]. The cash recovery came mainly from earnings, while the higher-cost components will enter cost of sales as products ship; cash from the retroactive licensing revenue will be collected in coming quarters [2].
Conclusion
Ericsson's Q3 2026 report shows growth and profit running ahead of expectations for now, but with weak durability. On growth, Networks organic sales rose 9%, a figure that includes project timing, purchases pulled forward and retroactive licensing revenue; year-to-date organic growth of about 4% is a better guide to the trend [1][2]. On profit, prices have not yet absorbed component inflation, and the software and services margin gain did not continue. On cash, the quarter recovered while new inventory carried higher costs. The fourth-quarter report will test whether the Networks gross margin can stay within 49% to 51% without retroactive licensing revenue, whether inventory unwinds during the delivery peak, and whether the software and services margin excluding licensing revenue returns to the prior-year level [1].
